Formulating retirement targets and the impact of time horizon on asset allocation
نویسنده
چکیده
This paper looks at standard retirement targets such as “70@65,” meaning 70% income replacement at age 65, and reconsiders them in a probabilistic setting. The paper uses a chance constrained programming model, supplemented with Monte Carlo simulation, to extend the target to “70% of 70@65” meaning a 70% chance of meeting the target. One implication of the paper is that asset mix is a function of the investment horizon. This conflicts with the constant portfolio result of Samuelson et al. but supports the standard “your age in bonds” rule of thumb of financial planning professionals. © 2004 Academy of Financial Services. Portfolio Size Effect in Retirement Accounts: What Does It Imply for Lifecycle Asset Allocation Funds? Preliminary Draft: Comments welcome
Lifecycle funds offered by retirement plan providers allocate aggressively to risky asset classes when the employee participants are young and gradually switch to more conservative asset classes as they grow older and approach retirement. This approach focuses on maximizing growth of the accumulation fund in the initial years and preserving its value in the later years. This paper simulates ter...
متن کاملOptimal Dynamic Asset Allocation for Defined-Contribution Pension Plans
We develop an optimal asset allocation model for the accumulation phase of a definedcontribution pension plan in the presence of non-hedgeable salary risk. The model considers a policyholder who each period, t, contributes a constant proportion, π, of his salary, S(t), to a personal pension fund, W(t). At the time of retirement, T , the fund is converted into an annuity paying W (T)/a(T) each p...
متن کاملTowards a Dynamic Asset Allocation Framework for Target Retirement Funds: Getting Rid of the Dogma in Lifecycle Investing
Lifecycle funds offered to retirement plan participants gradually roll down their exposure to stocks while approaching the target date of retirement. This movement away from equities and towards less volatile assets like bonds and cash is done following an asset allocation principle which emphasizes growth of portfolio in the initial years and preservation in the later years. We show that such ...
متن کاملEfficient Post-retirement Asset Allocation
To examine post-retirement asset allocation, an extension to the classic Markowitz risk-return framework is suggested. Assuming that retirees make constant (real dollar) annual withdrawals from their portfolios, reward and risk measures are defined to be the mean and standard deviation of wealth remaining at end of life. Asset returns and time of death are both treated as random variables. Assu...
متن کاملValuation, Optimal Asset Allocation and Retirement Incentives of Pension Plans
We provide a framework in which we link the valuation and asset allocation policies of defined benefits plans with the lifetime marginal productivity schedule of the worker and the pension plan formula. In turn, we examine the retirement policies that are implied by the primitives of the model and the value of pension obligations. Our model provides an explicit valuation formula for a stylized ...
